I've never used wallpaper on my A1200 as it eats up chipram and free pen screen colours. I much prefer using a background copper effect like CopperDemon:

If you want to use some, make sure you design it to be as small as possible with a limited (less than your screenmode) palette so it doesn't dither and look horrible. I've seen screenshots of people in the past who've made really good but small background pictures. Here is a great example:

If you haven't already looked, Aminet may have some:

Thanks for the plug Bloodwych :)

There's a collection of pretty neat backgrounds that follow MagicWB's 8 colour scheme called Loony (http://aminet.net/search?name=loony&path[]=pix/mwb).

3.1 right out of the box it does yes.
Using third party software will soon sort that out.
Looking at his tag, he has plenty of memory.
There are a few programs knocking around, that will move stuff out of chipram and into fastram.

For this and other tweaks, I would recommend the guide by Amigamance on amiga.org.

You're right and the ClassicWB packs already have it installed and most enabled by default - FBlit.
